Dear Sir,

Subject: Request for technical interpretation

Amount received as damages

This is in reply to your request for a technical interpretation dated March 15, 2001 regarding the above subject. More specifically, you requested our opinion on the application of the Income Tax Act (the "Act") to the following situation:

a) Ms. X died on XXXXXXXXXX;

b) Ms. X's will provided for two legacies by particular title of $XXXXXXXXXXX each, with the remainder of Ms. X's property vesting in a testamentary trust for the benefit of her children;

c) Ms. X's children contested Ms. X's will before the courts;

d) in XXXXXXXXXX, the Superior Court confirmed the validity of the will and ordered the payment of an amount of $XXXXXXXXXX to each of the legatees by particular title, namely $XXXXXXXXXX for the particular legacy provided for in the will and $XXXXXXXXXX as damages established in accordance with the provisions of the Civil Code of Québec (the "CCQ") and the Act Respecting the Ministère du Revenu;

e) the judgment of the Superior Court was confirmed by the Court of Appeal in XXXXXXXXXX.

In light of the foregoing, you wish to know whether the amount of $XXXXXXXXXX paid to each of Ms. X's legatees by particular title as damages is taxable or not in the hands of the legatees.

The particular circumstances referred to in your request and on which you have asked for our opinion appear to constitute an actual situation affecting a specific taxpayer. As explained in Information Circular 70-6R4, it is not the practice of this Directorate to provide comments on proposed transactions involving specific taxpayers otherwise than in the form of an advance income tax ruling. If your situation involved a specific taxpayer and a completed transaction, you should submit all relevant facts and documentation to the appropriate Tax Services Office for its opinion. However, we are able to make the following general observations which may be of assistance to you.

The position of the Canada Customs and Revenue Agency ("CCRA") with respect to interest paid on a judgment or out-of-court settlement arising from an action for damages (other than an action for damages for personal injury or death) is set out in paragraph 12 of Interpretation Bulletin IT-396R as follows:

“12. Interest, while not defined in the Act, has been described in general terms in the Courts as "the return or consideration or compensation for the use or retention by one person of a sum of money, belonging to, in a colloquial sense, or owed to, another". From this description, it follows that interest does not arise unless there is an amount due to, or belonging to, another person for the period for which the interest is calculated. Consequently, it is the Department's position that where, after 1983, an award for damages is made either by a court or by means of an out-of-court settlement which includes, or is augmented by, an amount stated, either by the court or in the terms of the settlement, to be in fact interest on all or a portion of the award, such amount will constitute interest income in the hands of the recipient thereof for all purposes of the Act. This position arises from the fact that a liability for damages is considered to originate on the date on which an injury occurred and there is therefore an amount owing to, or belonging to, the injured party from that date. It is immaterial that the amount owing was not determinable until a later date because once the right to receive damages has been established, that right exists from the time at which the injury giving rise to those damages occurred. …”

Generally, the courts consider that when interest is awarded by a court and the interest is based on the legal rate, it constitutes income to the recipient of the payment, notwithstanding that the interest may also be considered as damages (see inter alia Riches v. Westminster Bank Ltd, [1947] 1 All E.R. 469 (P.C.), and Brown v. M.N.R., 52 DTC 9). Furthermore, Article 1617 of the CCQ states that "[d]amages which result from delay in the performance of an obligation to pay a sum of money consist of interest at the agreed rate or, in the absence of any agreement, at the legal rate." Consequently, any compensation received by a taxpayer pursuant to Article 1617 of the CCQ constitutes interest income to the taxpayer (see No. 484 v. M.N.R., 58 DTC 54 (T.A.B.), and Groulx v. M.N.R., 64 DTC 739 (T.A.B.)).

While the comments set out herein do not constitute an advance income tax ruling binding on the CCRA, we hope that they will be of assistance to you.

Objet : Demande d'interprétation technique
Somme reçue à titre de dommages-intérêts

La présente fait suite à votre demande d'interprétation technique du 15 mars 2001 concernant le sujet mentionné en titre. Plus particulièrement, vous avez requis notre opinion quant à l'application de la Loi de l'impôt sur le revenu (la " Loi ") à la situation suivante :

a) Mme X décède le XXXXXXXXXX;

b) le testament de Mme X prévoit deux legs à titre particulier de XXXXXXXXXX $ chacun, le résidu des biens de Mme X étant dévolu à une fiducie testamentaire au bénéfice de ses enfants;

c) les enfants de Mme X contestent le testament de cette dernière devant les tribunaux;

d) en XXXXXXXXXX, la Cour supérieure confirme la validité du testament et ordonne le paiement d'une somme de XXXXXXXXXX $ à chacun des légataires particuliers, soit XXXXXXXXXX $ pour le legs particulier prévu au testament et XXXXXXXXXX $ à titre de dommages-intérêts établis selon les dispositions du Code civil du Québec (le " CcQ ") et de la Loi sur le ministère du revenu;

e) le jugement de la Cour supérieure est confirmé par la Cour d'appel en XXXXXXXXXX.

Compte tenu de ce qui précède, vous désirez savoir si la somme de XXXXXXXXXX $ versée à chacun des légataires particuliers de Mme X à titre de dommages-intérêts est imposable ou non entre les mains de ces derniers.

Les circonstances particulières mentionnées dans votre demande et à propos desquelles vous avez demandé notre opinion semblent constituer une situation de fait touchant un contribuable précis. Comme l'explique la Circulaire d'information 70-6R4, la présente Direction n'a pas comme pratique de fournir des observations sur les opérations envisagées concernant des contribuables précis autrement que sous la forme d'une décision anticipée en matière d'impôt sur le revenu. Si votre situation concernait un contribuable précis et une opération réalisée, vous devriez soumettre tous les faits et documents pertinents au bureau des services fiscaux approprié afin d'obtenir son opinion. Toutefois, nous sommes en mesure de faire les observations générales suivantes qui pourraient vous être utiles.

La position de l'Agence des douanes et du revenu du Canada (l'" ADRC ") en regard d'intérêts versés dans le cadre d'un jugement ou d'un règlement hors cour intervenu suite à une action en dommages-intérêts (autre qu'une action en dommages-intérêts pour blessures ou décès) est indiquée comme suit au paragraphe 12 du Bulletin d'interprétation IT-396R :

" 12. Le mot intérêt, bien que non défini dans la Loi, a été décrit en termes généraux par les tribunaux comme étant " le rendement, la contrepartie ou l'indemnité valant pour l'utilisation ou la détention, par une personne, d'une somme d'argent qui appartient, au sens familier, à une personne ou qui est due ". D'après cette description, il est clair qu'il n'y a d'intérêt que si une somme est due ou appartient à une autre personne pour la période où l'intérêt est calculé. Lorsque, après 1983, une indemnité pour dommages-intérêts est adjugée par un tribunal compétent ou est déterminée en vertu d'un règlement hors cour et comprend ou est augmentée d'une somme indiquée, soit par le tribunal ou dans le règlement, comme étant en fait de l'intérêt sur la totalité ou sur une partie de l'indemnité, le Ministère est d'avis qu'une telle somme constituera, à toutes les fins de la Loi, un revenu en intérêts du bénéficiaire. Cette position vient du fait qu'il y a obligation de verser des dommages-intérêts à compter de la date de l'accident et qu'un montant est donc dû à la partie lésée ou lui appartient à compter de cette date. Il importe peu que le montant dû n'ait pu être déterminé qu'à une date ultérieure, car une fois le droit de recevoir des dommages-intérêts établi, ce droit existe à compter du moment où l'accident donnant lieu à ces dommages-intérêts s'est produit. "

Généralement, les tribunaux considèrent que lorsque des intérêts sont octroyés par un tribunal et que ces intérêts sont établis sur la base du taux légal, ils constituent un revenu pour le bénéficiaire de ce paiement et ce, nonobstant que ces intérêts puissent également être considérés comme des dommages (voir, entre autres, les arrêts Riches v. Westminster Bank Ltd., [1947] 1 All E.R. 469 (P.C.), et Brown v. M.N.R., 52 DTC 9). D'ailleurs, l'article 1617 du CcQ précise que " [L]es dommages-intérêts résultant du retard dans l'exécution d'une obligation de payer une somme d'argent consistent dans l'intérêt au taux convenu ou, à défaut de toute convention, au taux légal. " Par conséquent, toute indemnité reçue par un contribuable conformément à l'article 1617 du CcQ constitue un revenu d'intérêt pour ce dernier (voir les arrêts No. 484 v. M.N.R., 58 DTC 54 (T.A.B.), et Groulx v. M.N.R., 64 DTC 739 (T.A.B.)).

Bien que les commentaires énoncés aux termes de la présente ne constituent pas une décision anticipée en matière d'impôt sur le revenu ayant pour effet de lier l'ADRC, nous espérons qu'ils sauront vous être utiles.
