Dear XXXXXXXXXX,

Subject: Interpretation of section 122.3 of the Income Tax Act

This is in response to your letter received on 16 October 2003. You wish to know our opinion on the eligibility for the overseas employment tax credit of certain individuals who have worked abroad in respect of the required period of more than six consecutive months in the following situation.

Facts

In the context of a XXXXXXXXXX project, employees assigned to the project could take XXXXXXXXXX weeks off for each XXXXXXXXXX weeks of actual work on the project site. Employees had the option of either returning to Canada, their home country, or remaining in XXXXXXXXXX for those XXXXXXXXXX weeks. As with every project that allows it, the Corporation applied to the Canada Customs and Revenue Agency ("CCRA") for a tax reduction authorization under section 122.3 of the Income Tax Act (the "Act") for those employees, as all criteria were satisfied, including the six consecutive months abroad. The CCRA source reduction authorizations were all obtained for each of these employees.

During the course of the project, Severe Acute Respiratory Syndrome ("SARS") was rampant in Canada. When some employees, after taking their XXXXXXXXXX weeks off in Canada, wanted to return to the project in XXXXXXXXXX they were denied access by the XXXXXXXXXX authorities. The project was then suspended due to staff shortages and the employees who could not return to XXXXXXXXXX were laid off, some temporarily (until the XXXXXXXXXX allowed them access) and others permanently.

The employees who were temporarily laid off were laid off for approximately XXXXXXXXXX days, and when the ban was lifted, they returned to work on the project site. However, as a result of this layoff, some of them did not work on the project for more than six consecutive months ending on the date of the layoff in question and, in theory, are not eligible for the tax credit under section 122.3 of the Act.

Question

You wish to know if an employee who was temporarily laid off and who, at the time of the layoff, had not worked on the project in XXXXXXXXXX for a period of more than six consecutive months, is entitled to the overseas employment tax credit under section 122.3.

Your Comments

In your view, the eligibility period would have been met but for SARS in Canada. In your opinion, the SARS event constitutes a force majeure and an extraordinary event unrelated to the project and therefore the overseas employment tax credit should be allowed for the period of time an employee was on assignment in XXXXXXXXXX. In this regard, you refer us to Interpretation Bulletin IT-497R3 in which paragraph 11 states that, inter alia, periods of absence will be considered on an individual basis.

Our Comments

It appears to us that the situation described in your letter and summarized above may be an actual situation involving taxpayers. As explained in Information Circular 70-6R5, it is not the practice of this Directorate to provide comments on proposed transactions involving specific taxpayers otherwise than in the form of an advance income tax ruling. If your situation involved specific taxpayers and one or more completed transactions, you should submit all relevant facts and documentation to the appropriate Tax Services Office for its opinion. However, we are able to offer the following general comments that may be helpful.

Subsection 122.3(1) of the Act provides a deduction as an overseas employment tax credit to an individual who, inter alia, throughout any period of more than six consecutive months, has been employed by a person who was is a specified employer under paragraph 122.3(1)(a). It follows that subsection 122.3(1) applies to an individual to the extent that the individual has been employed by a person for a period of more than six consecutive months, and the other conditions are otherwise satisfied.

Given that a temporarily laid-off employee will not have been employed by the corporation in XXXXXXXXXX for more than six consecutive months, the provisions of subsection 122.3(1) do not apply. We understand that the failure to return to XXXXXXXXXX and the suspension of the project were not foreseeable events or within the control of the employees. We regret that we cannot give you a more favourable response in the circumstances.

Please note that the CCRA would not consider the period of absence of an employee in a situation such as yours, notwithstanding what is stated in paragraph 11 of Interpretation Bulletin IT-497R3, since this is a situation of a break in the employer/employee relationship rather than an absence.

Objet : Interprétation de l'article 122.3 de la Loi de l'impôt sur le revenu

La présente est en réponse à votre lettre que nous avons reçue le 16 octobre 2003. Vous désirez connaître notre opinion sur l'admissibilité au crédit d'impôt pour emploi à l'étranger pour certains particuliers ayant travaillé à l'étranger relativement à la période exigée de plus de six mois consécutifs dans la situation suivante.

Faits

Dans le cadre d'un projet de la XXXXXXXXXX, les employés affectés à ce projet pouvaient prendre XXXXXXXXXX semaines de repos pour chaque période de XXXXXXXXXX semaines de travail effectif sur le site du projet. Les employés avaient le choix soit de retourner au Canada, leur pays d'origine, soit de rester en XXXXXXXXXX pour ces XXXXXXXXXX semaines. Comme pour chaque projet l'autorisant, la société a demandé à l'Agence des douanes et du revenu du Canada (l' " ADRC ") une autorisation de réduction d'impôt en vertu de l'article 122.3 de la Loi de l'impôt sur le revenu (la " Loi ") pour ces employés, car tous les critères étaient respectés, notamment celui de la période de six mois consécutifs à l'étranger. Les autorisations de réduction à la source de l'ADRC furent toutes obtenues pour chacun de ces employés.

Durant la réalisation de ce projet, le Syndrome respiratoire aigu sévère (le " SRAS ") sévissait au Canada. Lorsque certains employés, après avoir pris leurs XXXXXXXXXX semaines de repos au Canada, voulurent retourner sur le projet en XXXXXXXXXX l'accès leur fut refusé par les autorités XXXXXXXXXX. Le projet fut alors suspendu à cause du manque de personnel et les employés ne pouvant pas retourner en XXXXXXXXXX furent mis à pied, certains de façon temporaire (jusqu'à ce que la XXXXXXXXXX leur autorisent l'accès) et d'autres de façon permanente.

Les employés qui furent mis à pied temporairement le furent pour environ XXXXXXXXXX jours, et lorsque l'interdiction fut levée, ils reprirent le travail sur le site du projet. Par contre, en raison de cette mise à pied, certains d'entre eux n'ont pas travaillé sur ce projet pour plus de six mois consécutifs se terminant à la date de la mise à pied en question et ne sont en théorie pas admissible au crédit d'impôt de l'article 122.3 de la Loi.

Question

Vous voulez savoir si un employé qui a été mis à pied temporairement et qui, au moment de la mise à pied, n'avait pas travaillé sur le projet en XXXXXXXXXX pour une période de plus de six mois consécutifs, a droit au crédit d'impôt pour emploi à l'étranger selon l'article 122.3 de la Loi?

Selon vous, la période d'admissibilité aurait été atteinte, n'eut été du SRAS sévissant au Canada. À votre avis, l'événement du SRAS constitue un cas de force majeur et un événement extraordinaire non relié au projet et donc le crédit d'impôt pour emploi à l'étranger devrait être accordé pour la période de temps durant laquelle un employé était en affectation en XXXXXXXXXX. À cet égard, vous nous référez au bulletin d'interprétation IT-497R3 dans lequel le paragraphe 11 mentionne que, entre autres, les périodes d'absence seront examinées individuellement.

Nos commentaires

Il nous apparaît que la situation décrite dans votre lettre et ci-dessus résumée pourrait constituer une situation réelle impliquant des contribuables. Comme l'explique la Circulaire d'information 70-6R5, la présente Direction n'a pas comme pratique de fournir des observations sur les opérations envisagées concernant des contribuables précis autrement que sous la forme d'une décision anticipée en matière d'impôt sur le revenu. Si votre situation concernait des contribuables précis et une ou des opérations réalisées, vous devriez soumettre tous les faits et documents pertinents au bureau des services fiscaux approprié afin d'obtenir son opinion. Toutefois, nous sommes en mesure de vous offrir les commentaires généraux suivants qui pourraient vous être utiles.

Le paragraphe 122.3(1) de la Loi prévoit une déduction à titre de crédit d'impôt pour emploi à l'étranger pour un particulier qui, entre autres choses, tout au long d'une période de plus de six mois consécutifs, a été employé par une personne qui est un employeur déterminé, aux termes de l'alinéa 122.3(1)a) de la Loi. Il s'ensuit que le paragraphe 122.3(1) s'applique à un particulier dans la mesure où ce dernier a été employé par une personne pendant une période de plus de six mois consécutifs, et si les autres conditions sont par ailleurs respectées.

Compte tenu du fait qu'un employé mis à pied temporairement n'aura pas été employé par la société en XXXXXXXXXX pendant plus de six mois consécutifs, les dispositions du paragraphe 122.3(1) de la Loi ne s'appliquent pas. Nous comprenons que l'empêchement de retourner en XXXXXXXXXX et la suspension du projet n'étaient pas des événements prévisibles ou sous le contrôle des employés. Nous regrettons de ne pouvoir vous donner une réponse plus favorable dans les circonstances.

Nous attirons votre attention sur le fait que l'ADRC n'examinerait pas la période d'absence d'un employé, dans une situation comme la vôtre, nonobstant ce qui est mentionné au paragraphe 11 du bulletin d'interprétation IT-497R3, puisqu'il s'agit d'une situation de rupture de la relation employeur/employé plutôt que d'une absence.

After taking leave in Canada in accordance with the terms of their employment regarding an offshore project, the employees’ return to the project was refused by the local authorities due to the intervening outbreak of the SARS epidemic, so that they were laid off for some time. In finding that such layoff caused the employees to not satisfy the requirement for six months’ of continuous employment on the project, CCRA stated:
