Principal Issues: Whether the wholly-owned subsidiary ("Subsidiary") of a parent corporation ("Parent") owned without interruption the units of a continuing mutual fund trust ("Continuing MFT") that it received ("MFT Units") in exchange for the share that it held in the capital stock of a mutual fund corporation ("MFC Share") as a result of a qualifying exchange undertaken pursuant to subsection 132.2(1) ("Qualifying Exchange") between the time Parent last acquired control of Subsidiary ("Acquisition of Control Date"), and the time Parent acquired the MFT Units ("Distribution Date") on a vertical amalgamation ("Uninterrupted Ownership Requirement").

Position: No.

Reasons: The wording of paragraph 88(1)(c) and section 132.2 does not include a continuity rule and a substituted property rule intended to expand or otherwise alter the scope of the Uninterrupted Ownership Requirement. Moreover, the context and the purpose underlying paragraph 88(1)(c) and section 132.2 do not support the view that the MFT Units are intended to be the continuation of the MFC Share such that the Subsidiary could be viewed to have owned the MFT Units without interruption between the Acquisition of Control Date and the Distribution Date.

Dear Madam,

Subject: Uninterrupted ownership of a capital property by a subsidiary for the purposes of the cost increase provided for in paragraph 88(1)(c)

This letter is in response to your technical interpretation request dated March 1, 2024, in which you asked us to confirm whether the “uninterrupted ownership” condition for a capital property of a subsidiary of a parent corporation under paragraph 88(1)(c) of the Income Tax Act (the “Act”) is satisfied in the following hypothetical situation (the “Hypothetical Scenario”):

1. Aco (“Parent”) is a taxable Canadian corporation;

2. On January 1, 20X0 (the “Date of Acquisition of Control”), Parent acquired all of the issued and outstanding shares of the capital stock of Bco (“Subsidiary”) for $75,000;

3. The only property held by Subsidiary on the Date of Acquisition of Control consisted of one share of the capital stock of a Mutual Fund Corporation (“MFC”) as defined in subsection 131(8). The adjusted cost base (“ACB”) to Subsidiary of the share of the capital stock of MFC was equal to $25,000 and its fair market value (‘FMV’) was equal to $75,000;

4. Subsidiary held the share of the capital stock of MFC (the “Share”) as capital property on the Date of Acquisition of Control;

5. The MFC was managed by a fund manager (the “Fund Manager”) that did not deal or trade with Parent and Subsidiary;

6. On February 1, 20X0 (the “Qualifying Exchange Date”), the MFC was subject to a qualifying exchange under section 132.2 (the “Qualifying Exchange”) pursuant to the Fund Manager's decision to merge all of the mutual funds incorporated as corporations that it was responsible for managing with equivalent mutual funds incorporated as trusts. At no time was Subsidiary consulted by the Fund Manager in connection with that decision;

7. In connection with the Qualifying Exchange, the MFC transferred all or substantially all of the property it held prior to the Qualifying Exchange Date to a mutual fund trust (“MFT”);

8. As a result of the disposition of the Share to MFC in connection with the Qualifying Exchange, Subsidiary received two units of the MFT in exchange for the Share having a ACB, to Subsidiary, of $25,000 and a FMV of $75,000 (the “Units”);

9. On March 1, 20X0, Subsidiary was subject to a short-form vertical amalgamation with Parent pursuant to subsection 87(11) (the “Vertical Amalgamation”);

10. Immediately before the date of the Vertical Amalgamation, Subsidiary held only the Units and had no outstanding indebtedness;

11. Subsidiary did not pay any taxable dividends to Parent prior to the date of the Vertical Amalgamation that would otherwise have been deductible under section 112;

12. As a result of the Vertical Amalgamation, the Units were distributed to Parent (the “Distribution Date”);

13. Subsidiary held the Units as capital property on the Distribution Date;

14. Subsidiary did not engage in any other transactions with respect to the Share and the Units between the Acquisition of Control Date and the Distribution Date;

15. The Units did not constitute ineligible property as defined in subparagraphs 88(1)(c)(iii) to (vi) on the Distribution Date; and

16. Parent wishes to increase the cost of the MFT Units distributed to it on the Distribution Date by $50,000 pursuant to paragraphs 88(1)(c) and (d).

Question:

Did Subsidiary hold, without interruption, the two MFT Units that became property of Parent as a result of the Vertical Amalgamation between the Acquisition of Control Date and the Distribution Date (the "Uninterrupted Ownership Requirement")?

Our Comments:

This technical interpretation provides general comments about the provisions of the Act and related legislation. It does not confirm the income tax treatment of a particular situation involving a specific taxpayer but is intended to assist you in making that determination. The income tax treatment of particular transactions proposed by a specific taxpayer will only be confirmed by this Directorate in the context of an advance income tax ruling request submitted in the manner set out in Information Circular IC70-6R12, Advance Income Tax Rulings and Technical Interpretations ("IC 70-6R12"), dated April 1, 2022. Unless otherwise indicated, all statutory references in this technical interpretation are to provisions of the Act or one of its provisions.

We first note that the wording of paragraph 88(1)(c) and the rules set out in section 132.2 do not include:

(a) any continuity rule under which the MFT is deemed to be the continuation of the MFC after the Qualifying Exchange Date (a “Continuity Rule”), and

(b) any deeming of the MFT Units to be the same property as the MFC share held by the Subsidiary prior to the Qualifying Exchange Date (a “Substituted Property Deeming Rule”)

for the purposes of bumping the cost of the MFT Units under the rules set out in subsection 88(1).

The contextual analysis of paragraph 88(1)(c) and section 132.2 also establishes significant differences in both the legal structure of a MFC and a MFT and the tax treatment applicable to such entities, which must be taken into consideration regardless of the economic reality that may have resulted from the Qualifying Exchange for the Subsidiary (footnote 1).

Finally, the legislative intent behind paragraph 88(1)(c) and the Qualifying Exchange provided for in section 132.2 does not allow for the implicit inclusion of a Continuity Rule or a Substituted Property Deeming Rule in the wording of the above provisions for the purposes of applying the Uninterrupted Ownership Requirement.

Consequently, the Parent could not technically increase the cost of the MFT Units distributed to it on the Vertical Amalgamation under the rules set out in paragraphs 88(1)(c) and (d).

Objet: Détention sans interruption d’une immobilisation par une filiale pour les fins de la majoration du coût de cette immobilisation prévue à l’alinéa 88(1)c)

Cette lettre est en réponse à votre demande d’interprétation technique datée du 1er mars 2024 dans laquelle vous nous demandez de confirmer si le critère de « détention sans interruption » d’une immobilisation par la filiale d’une société mère prévu à l’alinéa 88(1)c) de la Loi de l’impôt sur le revenu (« Loi ») est satisfait dans la situation hypothétique suivante (« Scénario Hypothétique »):

1. Société A (« Société Mère ») est une société canadienne imposable;

2. Le 1er janvier 20X0 (« Date d’Acquisition de Contrôle »), Société Mère a acquis toutes les actions émises et en circulation du capital-actions de Société B (« Filiale ») pour un montant de 75 000 $;

3. Le seul bien que Filiale détient à la Date d’Acquisition de Contrôle consiste en une action du capital-actions d’une société de placement à capital variable (« SPCV ») telle que définie au paragraphe 131(8). Le prix de base rajusté (« PBR »), pour Filiale, de l’action du capital-actions de SPCV est égal à 25 000 $ et sa juste valeur marchande (« JVM ») est égal à 75 000 $;

4. Filiale détient l’action du capital-actions de la SPCV (« Action ») à titre d’immobilisation à la Date d’Acquisition de Contrôle;

5. La SPCV est administrée par un gestionnaire de fonds (« Gestionnaire de Fonds ») n’ayant pas de lien de dépendance avec Société Mère et Filiale;

6. Le 1er février 20X0 (« Date de l’Échange Admissible »), la SPCV fait l’objet d’un échange admissible en vertu de l’article 132.2 (« Échange Admissible ») conformément à la décision du Gestionnaire de Fonds de fusionner tous les fonds communs constitués en société par actions qu’il est responsable de gérer avec des fonds communs constitués en fiducie équivalents. En aucun temps, Filiale n’a été consultée par le Gestionnaire de Fonds relativement à cette décision;

7. Dans le cadre de l’Échange Admissible, la SPCV transfère la totalité ou presque des biens qu’elle détenait avant la Date de l’Échange Admissible à une fiducie de fonds commun de placement (« FFCP »);

8. En raison de la disposition de l’Action en faveur de la SPCV qui survient dans le cadre de l’Échange Admissible, Filiale reçoit deux unités de la FFCP en contrepartie de l’Action ayant un PBR, pour Filiale, de 25 000 $ et une JVM de 75 000 $ (« Unités »);

9. Le 1er mars 20X0, Filiale fait l’objet d’une fusion verticale simplifiée avec Société Mère conformément au paragraphe 87(11) (« Fusion Verticale »);

10. Immédiatement avant la date de la Fusion Verticale, Filiale ne détient que les Unités et ne détient aucune dette impayée;

11. Filiale n’a pas versé de dividendes imposables à Société Mère avant la date de la Fusion Verticale qui auraient autrement été déductibles en vertu de l’article 112;

12. En raison de la Fusion Verticale, les Unités sont attribuées à Société Mère (« Date d’Attribution »);

13. Filiale détient les Unités à titre d’immobilisation à la Date d’Attribution;

14. Filiale n’a effectué aucune autre opération en ce qui concerne l’Action et les Unités entre la Date d’Acquisition de Contrôle et la Date d’Attribution;

15. Les Unités ne constituent pas un bien non admissible tel que défini aux sous-alinéas 88(1)c)(iii) à (vi) à la Date d’Attribution; et

16. Société Mère souhaite majorer le coût des Unités de la FFCP qui lui ont été attribuées à la Date d’Attribution d’un montant de 50 000 $ conformément aux alinéas 88(1)c) et d).

Question :

Est-ce que Filiale a détenu de façon ininterrompue les deux Unités de la FFCP qui sont devenues des biens de Société Mère en raison de la Fusion Verticale entre la date d’Acquisition de Contrôle et la Date d’Attribution (« Critère de la Détention Sans Interruption »)?

Nos commentaires :

La présente interprétation technique offre des commentaires généraux au sujet des dispositions législatives contenues dans la Loi. Elle n’a pas pour but de confirmer le traitement fiscal relativement à une situation donnée, mais plutôt de vous aider à le déterminer. En effet, la Direction des Décisions en Impôt ne confirme le traitement fiscal applicable à des opérations données que dans le cadre d’une demande de décision anticipée en matière d’impôt sur le revenu présentée de la façon décrite dans la circulaire d’information IC 70-6R12, Décisions anticipées et interprétations techniques en impôt, datée du 1 avril 2022. À moins d’indication contraire, toute référence à un article, paragraphe ou alinéa dans cette interprétation technique constitue une référence à un article de la Loi.

Nous constatons tout d’abord que le libellé de l’alinéa 88(1)c) de même que celui des règles prévues à l’article 132.2 n’inclut:

a) aucune règle de continuité en vertu de laquelle la FFCP est réputée être la continuation de la SPCV après la Date de l’Échange Admissible (« Règle de Continuité »), et

b) aucune présomption en vertu de laquelle les Unités de la FFCP sont réputés être le même bien que l’action de la SPCV que détenait la Filiale avant la Date de l’Échange Admissible (« Présomption de Bien de Remplacement »)

pour les fins de la majoration du coût des Unités de la FFCP en vertu des règles prévues au paragraphe 88(1).

L’analyse contextuelle de l’alinéa 88(1)c) et de l’article 132.2 permet également d’établir des différences importantes tant au niveau de la structure légale d’une SPCV et d’une FFCP que du traitement fiscal applicable à de telles entités, qui doivent être prises en considération indépendamment de la réalité économique qui pourrait avoir découlé de l’Échange Admissible pour la Filiale (footnote 1) .

Finalement, l’intention législative qui anime l’alinéa 88(1)c) et l’Échange Admissible prévu à l’article 132.2 ne permet pas d’inclure implicitement une Règle de Continuité ou une Présomption de Bien de Remplacement au libellé des dispositions précitées pour les fins de l’application du Critère de la Détention Sans Interruption.

Par conséquent, la Société Mère ne pourrait techniquement majorer le coût des Unités de la FFCP qui lui ont été attribuées lors de la Fusion Verticale en vertu des règles prévues aux alinéas 88(1)c) et d).

Parent acquired for $75,000 all of the outstanding shares of another taxable Canadian corporation (the Subsidiary), whose only property was a share of a mutual fund corporation (MFC) with an ACB of $25,000.

One month later, the Subsidiary exchanged its MFC share on a rollover basis pursuant to a s. 132(2) qualifying exchange for two units of a mutual fund trust (MFT) to which all the MFC assets were transferred. One month later (on the “Distribution Date”), the Subsidiary was amalgamated in a short-form vertical amalgamation with Parent pursuant to s. 87(11), so that the MFT units were distributed.

In finding that the s. 88(1)(d) bump was not available respecting the MFT units because the Subsidiary did not satisfy the requirement in the s. 88(1)(c) midamble that it have held, without interruption, those units between the acquisition of control of the Subsidiary and the Distribution Date, CRA noted that there was no continuity rule deeming the MFT to be a continuation of the MFC after the qualifying exchange, nor was there any rule deeming the MFT units to be the same property as the MFC share held prior to the qualifying exchange.
